What is a 1031 exchange for investors?

Short Answer

A 1031 exchange lets an investor defer capital gains tax on an investment property by using the proceeds to buy another like-kind investment property within specific time limits. The rules are strict: you identify replacement properties within 45 days of the sale and complete the purchase within 180 days. It is a strategy for deferring tax, not avoiding it entirely.

General information, not legal or financial advice.

What a 1031 exchange is

A 1031 exchange is a tax strategy named for the section of the tax code that allows an investor to defer capital gains tax when selling one investment property and buying another.

The sale and purchase are treated as one continuous exchange, so the gain from the first property is rolled into the next one instead of being taxed at the sale.

Who it is for

A 1031 exchange is for investment or business property, not a primary residence. Investors who are selling one rental or commercial property to buy another are the typical users.

The properties must be like-kind, which in real estate is broadly interpreted, but the property must be held for investment or business use.

The timeline rules

The rules are strict and unforgiving. Within 45 days of the sale, you must identify potential replacement properties in writing to a qualified intermediary.

You then have 180 days from the sale to complete the purchase of the replacement property. Missing either window ends the exchange.

How the funds are handled

To qualify, the proceeds from the sale cannot pass through your hands. A qualified intermediary holds the funds and applies them to the new purchase.

Working with a qualified intermediary is essential to keeping the exchange valid under the rules.

What is not a 1031 exchange

A 1031 exchange is not a way to permanently avoid tax. It defers the gain, and the deferred tax can come due when the eventual property is sold outside another exchange.

It also does not apply to your personal home, and it has no bearing on whether a purchase makes sense as an investment on its own.

Why you need a team

A 1031 exchange involves the sale, the purchase, the intermediary, and your tax professional all working to the same deadlines.

I coordinate the real estate side so the sale and the purchase fit inside the windows, and I always make sure your tax advisor is part of the conversation from day one.
